Research Oil Processing, then select Coal to crude oil in an assembling machine 2 or assembling machine 3.

Does it require water?

No. The only ingredient is 10 coal.

Does it replace normal oil production?

No. Oil wells, pumpjacks, refineries, and vanilla oil-processing recipes remain unchanged.
